I modified the packaged letter template. When I choose that template for a letter the old template showes up.
When I go to "Other Documents" and Click on the same template name. My new modified one is there.
Why won't it follow through as my default?

It looks like Act has saved the new letter template as a .doc rather than overwriting the existing .adt. Can you copy and paste the content from the one ending .doc into the one with the .adt extension. You may have to re-add mail merge fields after you have done this. Then go to File - Save As. In the name, type the following including the speach marks: "letter.adt"
This should overwrite the default letter template with the changes you require.
