In one of the templates ( ex. letter.adt) that comes with ACT there are fields called:
<business line 1>, <business line 2>, <business city>, etc.
What field do these match to in Act? They don't show up as defined fields.

I've looked at several versions of the ACT! templates (including V6) and cannot find a default template with 'business line 1' (or others) within it. They show the field 'address 1'. This template looks to be customized, could it be from a different database?
If you create a new database (File > New Database), what do the templates within it contain (business line 1 or address 1)?

Business Line 1 is Address 1 in the Add Mail Merge Fields Dialog box. They are in fact one in the same, I'm not certain why the name for the merged field is different than the actual field name, but I'd guess it has something to do with address 1 being reserved or used elsewhere.

- if <address 2>/<business line 2> is empty, which program knows to skip that line?
Is it a function of Act's mail merge or is Word in control or neither?

I'm not sure which applications handles the behavior (mainly because I've not merged any non-Act! documents), but basically if the merged field is the only item prior to a return, the line will be removed when the document is merged if the field is blank.
